Pension Income or Lump Sum: Why the Headline Amount Is Not Enough

Pension elections · About 11 minutes

Choosing monthly pension income or a lump sum is not a forecast contest. It is a decision about which risks stay with the plan and which move to the household. The election may be irreversible and can affect both spouses for life, so the official election package—not an informal estimate—must anchor the analysis.

Confirm that this is a defined benefit pension

A defined benefit plan promises a benefit under a formula, while a defined contribution plan such as a 401(k) provides an individual account. Some employers offer cash-balance pensions with lump-sum features. Obtain the SPD, individual benefit statement, election package, and any plan amendments before comparing choices.

Record the plan’s numbers before making assumptions

For each option, list commencement date, participant monthly amount, survivor percentage, guarantee period, cost-of-living feature, lump-sum value, election deadline, and whether the choice can be changed after payments begin.

Compare every payment form on the same timeline

Plans may offer single-life, joint-and-survivor, period-certain, or other forms. A larger single-life amount can end at the participant’s death. A joint option may begin lower but continue a specified percentage to an eligible survivor. Model each spouse’s essential spending and other income under both orders of death.

QJSA and spousal consent involve legal rights

Many qualified plans must provide a qualified joint-and-survivor annuity to married participants unless a permitted alternative is elected with valid spousal consent. The form, timing, notarization, and plan procedure matter. A signature is not merely administrative; both spouses should understand what income ends or continues.

A lump sum adds control and transfers more responsibility

A lump sum can offer portability, liquidity, and investment choice, while transferring longevity, market, withdrawal, behavioral, and beneficiary risks to the household. If it is an eligible rollover distribution, a direct rollover may preserve tax deferral. A payment to the participant can trigger withholding and a rollover deadline. Not every pension payment is rollover-eligible.

PBGC protection is specific and limited

PBGC protects certain benefits in most covered private-sector defined benefit plans when a plan terminates without enough money, subject to legal limits. It does not guarantee every promised dollar or ordinary defined contribution account balance. Verify whether the actual plan is covered.

Compare who carries each risk

  • Longevity: risk of outliving assets.
  • Market and sequence: losses around retirement withdrawals.
  • Inflation: declining purchasing power of a fixed payment.
  • Plan or insurer obligation: legal promises and applicable protections.
  • Behavior and administration: investment, withdrawals, fraud, and incapacity.

Both spouses should review and sign an irreversible election knowingly

Compare income floors, liquid reserves, health, longevity, survivor needs, debt, legacy goals, taxes, and the household’s ability to manage investments. Have the plan administrator answer plan questions and qualified tax, legal, and investment professionals review their areas before the deadline.
